There are many free utillities that are capable of creating .ico icon files. Programming suites such as Borland Delphi tend to include resource editors. My favourite was Borland's Resource Workshop, which was bundled with Borland TurboPascal and was also included on the Delphi 5 CD as an extra. This could also create cursors, bitmaps, along with the more programmer-specific types.
http://www.download.com would probably be the most reliable place to get a suitable utility.
The icon will work if it is 32 x 32 pixels and 16 colors. I created an icon with these settings and it worked. It may work with 256 colors, but I haven't tried it yet.

As far as I have tested, keep the icon in the same directory as the saved file game. If you don't have a saved file game, you can try having it in the game directory.

You may have to try multiple times to get it working, I got an error, when I tried, but I click ok/view icon a second time and it seemed to work. Just fool around
